About the Correlation Trading Strategy
Correlation trading captures price movements driven by relationships between stocks that typically move together. On the NSE, many stocks within the same sector or index constituents exhibit strong positive correlation, creating predictable patterns when one stock leads or lags its correlated peer. This strategy exploits the mean-reversion tendency where lagging stocks catch up to leaders, or divergences that signal strength reversals.

The NSE's liquid large-cap and mid-cap segments provide tight spreads and consistent volume necessary for correlation plays. Intraday volatility patterns during the opening hour and around index futures expiry often amplify these relative movements, making daily timeframes effective for capturing these shifts.

The setup identifies two positively correlated stocks showing a widening gap in recent price action. A trader watches for volume confirmation as one stock diverges from its pair, signaling either genuine relative strength or an unsustainable deviation. Entry occurs when price action suggests mean reversion, with the lagging stock showing reversal signals like volume spikes or break of a recent range. The trade closes when correlation normalizes or the relative divergence threshold is reached.
Who This Strategy Is For
This Beginner strategy suits Beginner Traders comfortable with a Daily timeframe and holding periods around several days. It's built for the Equity segment on NSE, so it fits traders who can check positions without needing intraday execution speed. Because it uses a small, well-known set of indicators, it's a reasonable starting point if you're new to systematic NSE trading.

Common Mistakes to Avoid
⚠️ Momentum strategies can give back gains quickly once momentum fades. A common error is not tightening stops as profits build, which lets a winning trade round-trip back to breakeven or a loss.

Frequently Asked Questions
Correlation trading exploits the statistical relationship between two or more assets that historically move together. When the correlation temporarily breaks down (one asset moves while the historically correlated asset does not follow), traders bet on the relationship reverting, similar to pairs trading but applicable across different asset classes too.
Banking sector stocks (HDFC Bank, ICICI Bank, Kotak Bank) typically show 0.80-0.90 correlation. IT majors (TCS, Infosys, Wipro) show similar high correlation around 0.75-0.85. Auto stocks (Maruti, Tata Motors, M&M) also move closely together. Cross-sector correlations are generally weaker and less reliable for trading.
When two historically correlated stocks (correlation above 0.75 over 60 days) diverge by more than 2 standard deviations in a short period, buy the underperformer and sell the outperformer, betting on convergence. Exit when the relative performance gap narrows back to within 0.5 standard deviations.
Common causes include stock-specific news (earnings surprise, management change, regulatory action) affecting only one stock, sector-specific events impacting one company differently, or index rebalancing flows. Always verify the divergence is not due to a fundamental company-specific reason before trading the reversion.
